Yield Pickup
The additional yield an investor receives by switching from one bond to another with a higher yield — the income benefit gained by trading up in yield.
Yield pickup trades are common in fixed income portfolio management. Managers constantly scan for opportunities where they can improve portfolio income without taking on disproportionate additional risk. Common yield pickup sources include: moving from government to corporate bonds (credit pickup), from shorter to longer maturities (duration extension), from developed to emerging market debt (sovereign risk pickup), or from senior to subordinated tranches of the same issuer (structural pickup).
The trap in yield pickup trades is reaching for yield — accepting more risk than is apparent in pursuit of higher income. In low-rate environments, investors systematically move down the credit quality spectrum to find yield, which means the riskiest credits become the most owned. When conditions deteriorate and those credits reprice, the investors who reached furthest for yield suffer the largest losses — a pattern repeated in virtually every credit cycle.
